No that's not image compression, the sprites actually look like this. These are the small version's sprites, upscaled, and with parts of actual Sonic 2 sprites pasted onto them. Crash slightly improved on these, but it didn't look much better.
Minor notes: Flipped versions of these sprites were included as Dash used a separate sprite sheet for them (that includes the stray pixels on the death sprite).
